The US labour market showed unexpected signs of weakness in July, with employers cutting 23,000 jobs instead of adding workers, while the unemployment rate declined slightly to 4.1%. The latest figures have raised fresh concerns about the strength of the American economy at a time when inflation remains elevated and policymakers are weighing the next move on interest rates.
According to data released by the US Bureau of Labor Statistics, non-farm payrolls fell by 23,000 in July. The figures also showed that employment growth in the previous two months was considerably weaker than initially reported. Job gains for May and June were revised down by a combined 103,000, suggesting that the slowdown in hiring had begun earlier than previously believed.
The July decline came as a surprise to economists, who had expected employers to continue adding jobs. Instead, the report pointed to a labour market losing momentum after showing greater resilience earlier in the year. The combination of falling payrolls and downward revisions to previous figures has intensified questions about the underlying health of the US economy.
Despite the decline in overall employment, the unemployment rate dropped from the previous level to 4.1%. However, the decline does not necessarily indicate an improvement in employment conditions. The labour-force participation rate fell to 61.4%, meaning a smaller proportion of the population was either working or actively looking for work. The participation rate, excluding the pandemic period, was among the lowest levels recorded since the 1970s.
The fall in payrolls was concentrated in several sectors, particularly government, leisure and hospitality and retail. Local government employment declined by nearly 60,000 positions, with most of the losses occurring in education. Economists noted that education employment can fluctuate sharply during the summer months as teachers temporarily leave payrolls before returning when the new academic year begins.
The leisure and hospitality industry also recorded a decline, with employment falling to its lowest level in almost a year. Restaurants and bars reduced staffing despite expectations that the FIFA World Cup, which concluded on July 19, could provide a temporary boost to employment in the sector. Retail employment also weakened during the month.
Government employment fell further, including a decline in federal payrolls. The reductions in public-sector employment contributed significantly to the overall decline in jobs recorded in July.
At the same time, the private sector provided some support to the labour market. Private-sector payrolls increased by 30,000 for the second consecutive month, with healthcare and social assistance accounting for much of the increase. Manufacturing and construction employment also continued to expand. The construction sector has benefited in part from strong investment in data-centre development, although high borrowing costs continue to weigh on residential construction.
Another concern emerging from the report was the moderation in wage growth. Average hourly earnings increased 3.2% from a year earlier, marking the slowest annual pace of wage growth in more than five years. Slower wage gains could reduce pressure on businesses, but they also point to weaker earning power for workers at a time when household costs remain high.
The latest employment data have also complicated the outlook for the Federal Reserve. Policymakers are attempting to balance persistent inflation against signs that the labour market is losing strength. A weaker jobs market could reduce the pressure for additional interest-rate increases, while continuing inflation could push policymakers in the opposite direction.
Financial markets reacted to the employment report by scaling back expectations of a Federal Reserve rate hike in September. US stock futures moved higher, while Treasury yields declined as investors reassessed the likelihood of tighter monetary policy.
The economic outlook is further complicated by rising prices and uncertainty linked to the conflict involving Iran, which has contributed to concerns over the cost of living. Although consumer demand has remained relatively resilient, households are facing pressure from higher expenses. Consumer sentiment improved in July, but assessments of current personal financial conditions remained weaker than in recent years.
The employment figures therefore present a mixed picture. On one hand, the unemployment rate remains relatively low and some industries, particularly healthcare, construction and manufacturing, continue to add workers. On the other, the unexpected loss of jobs, substantial downward revisions to earlier employment figures, declining labour-force participation and slower wage growth suggest that the US labour market may be entering a softer phase.
Economists and policymakers are expected to closely monitor upcoming inflation and employment data as they assess whether the weakening labour market is temporary or part of a broader economic slowdown. The latest report has strengthened the argument for caution from the Federal Reserve, particularly as officials face the difficult task of containing inflation without putting additional pressure on employment and economic growth.
